I can tackle this one - its mainly spoilers for the next couple of episodes, since its during the Asmaria arc that they explain what the relationship between Chrno and Rosette is. So instead of my usual kinda/sorta spoilers, this will be pretty direct - read as you will. ^_^

The contract that is talked about between Chrno and Rosette is a soul binding between the two of them - for Chrno to use his powers, he has to draw on Rosette's soul in order to fuel them. Hence, Rosette has signed her soul over to Chrno in exchange for his services, allowing him to use his powers once again in exchange for her lifetime.
The pocketwatch that Rosette is always wearing serves as a limiter, which keeps Rosette's soul from flying over to Chrno all at once - the watch keeps track of how much time Rosette has left to live, and serves as a way for her to control Chrno's powers. She can, if she wishes, unseal the watch and release a large amount of power to Chrno for a limited amount of time - this release is what allows Chrno to assume his true form for a short time.
Most demons don't need to do so, unless they've been summoned by a demon tamer who is using the contract to bind the demon to his will, because they have their horns, which provide them with power. The contract dramatically shortens the contractors life, in proportion to the amount of power used by the demon. Hence why Chrno urged Rosette to use the Gopsel on the ship in episode 1, rather than allowing her to unseal him.
In this episode, Chrno was trying to open the seal on the watch himself in order to use his true form to protect / avenge Rosette. Which was part of the reason Sister Kate was concerned - Chrno would not only return to his true, much more powerful form, but by forcing the watch he might accidently kill Rosette in the process if he took too much from her.
So the 'kid' form that Chrno uses most of the time is to conserve his energy, as it doesn't take much to maintain - he probably is drawing from Rosette to some extent all of the time, and it reduces how much he uses.
